State R&D incentives are evolving into distinct programs with their own rules about where qualified research occurs, when a claim must be filed, how much funding is available, and whether the benefit can actually be converted into cash. As a result, a well-supported federal R&D credit may still leave meaningful state incentives unclaimed.
For multistate businesses, the question is no longer simply, “Do we qualify for the R&D credit?” The more useful questions are:
- Where was the research actually performed?
- Which states offer an economically meaningful benefit for that activity?
- What filing, certification or application requirements must be satisfied before the opportunity expires?
- Can the resulting credit be used, refunded or otherwise monetized?
That distinction increasingly matters as businesses operate across multiple jurisdictions and employees perform research from offices, laboratories, manufacturing facilities and remote locations.
The Federal Foundation: Understanding the R&D Credit
Two federal provisions anchor the federal R&D framework, but they address different aspects of the tax benefit.
1. Section 41 determines whether research activities qualify for the federal R&D credit. At the activity level, qualifying research generally must satisfy the federal four-part test:
- Permitted Purpose. The research must relate to the development or improvement of a business component, such as a product, process, technique, formula, invention or software, with the objective of improving its function, performance, reliability or quality.
- Elimination of Uncertainty. The activity must seek to resolve uncertainty regarding the capability, method or appropriate design for developing or improving the business component.
- Process of Experimentation. The taxpayer must evaluate one or more alternatives through a systematic process, such as modeling, simulation, testing or trial and error.
- Technological in Nature. The experimentation must fundamentally rely on principles of the physical or biological sciences, engineering, or computer science.
Together, these four requirements establish the federal qualification framework and identify the activities that may support an R&D credit claim.
2. Section 174 addresses the tax treatment of research spending. Recent federal changes restored immediate expensing for qualifying domestic research expenditures, improving the cash-flow benefit of U.S.-based R&D (Foreign R&E, however, generally continues to be amortized over 15 years.)
The distinction is straightforward: Section 41 determines whether the research may generate a credit while Section 174 affects how the underlying research costs are treated for tax purposes.
Federal treatment, however, does not resolve the state analysis. States can differ in their conformity to federal tax law and frequently impose their own R&D credit calculations, sourcing standards, application procedures, filing requirements and limitations.
The federal study therefore establishes a starting pool of potentially qualified activities and expenditures. The state analysis determines how those activities and expenditures are treated under the applicable state rules and what economic benefit may ultimately be available.
Beyond the Federal Return: How State R&D Credits Actually Work
Most states leverage the federal definition of QREs — in-house wages, supplies, certain computer-use costs, and contract research (generally includible at 65%) — but apply their own calculation methodologies, rates, and restrictions.
State R&D credits typically fall into one of three categories:
- Statutory/Entitlement Credits: Claimed directly on the state return (e.g., California).
- Refundable Credits: Allowing cash payouts for taxpayers in net operating loss (NOL) positions, though often subject to escalating percentages.
- Application-Based/Capped Pools: Requiring pre-certification or tentative claims months before the standard tax filing deadline.
Beyond these categories, some state programs layer on additional limits that shape the ultimate benefit, such as:
- Annual pool caps with proration (e.g., Florida prorates when applications exceed the cap).
- First-come certification (e.g., Hawaii’s $5 million annual cap).
- Fixed carryforward periods (e.g., Louisiana’s five-year carryforward under a $12 million fiscal-year cap).
- Non-transferability restrictions.
- Credit-ordering rules.
These features can be as decisive as the headline rate.
How States Are Reshaping Their R&D Credits
Michigan’s New Refundable R&D Credit
Michigan introduced a highly anticipated refundable R&D credit, which is now in effect. The credit equals 3% of QREs up to a base amount, plus 10% above the base for large employers (250 or more employees), capped at $2 million per taxpayer. Smaller employers earn 3% up to a base amount, plus 15% above the base, capped at $250,000. Research performed with a Michigan university adds another 5%, up to $200,000. The 250-employee threshold is a point-in-time test that can be affected by disregarded entities, professional employer organizations, and third-party payroll arrangements. Crucially, this is an application-based program subject to a $100 million statewide prorated cap — with $25 million reserved for smaller employers — that is prorated if oversubscribed. Tentative claims must be timely and based on actual, not estimated, QREs. Going forward, the annual submission deadline is generally March 15, following the close of each calendar year.
Iowa’s Transition to Pre-Certification
Iowa recently overhauled its program, replacing a far more generous system with a new, application-based structure administered by the Iowa Economic Development Authority (IEDA). Taxpayers must now be pre-certified as a qualified business and operate in designated sectors like advanced manufacturing or bioscience. Following pre-certification, the business must enter into an agreement, apply based on federal Form 6765 from its most recently filed federal return, and include verification from an Iowa CPA by January 31 of the following year. The credit offers up to 3.5% of eligible Iowa expenditures and remains partially refundable, but it is now capped statewide and reserved for targeted sectors — a sharp cut from Iowa’s former automatic, largely refundable credit.
Texas Rate Increases and Permanent Extension
Texas has permanently expanded both the calculation and potential value of the incentive. For qualifying taxpayers with the required history, the standard calculation can apply an 8.722% rate, increased to 10.903% for certain research conducted under contract with qualifying higher-education institutions. Different rates apply in certain situations when a taxpayer lacks qualifying expenditures in one or more of the preceding periods.
The credit generally cannot exceed 50% of franchise tax due, unused amounts carry forward for up to 20 consecutive reports, and the credit is not assignable except in connection with a transfer of substantially all of the taxpayer’s assets. That being said, certain businesses that owe no Texas franchise tax may now qualify for a refundable R&D credit, subject to statutory requirements, thus changing more than how the benefit is calculated but how it can be monetized.
Minnesota’s Accelerated Refundability
Minnesota continues to offer a credit calculated at 10% of the first $2 million of Minnesota QREs over the base amount, plus 4% of excess QREs above $2 million. QREs generally follow the federal definition but exclude research conducted outside Minnesota. The strategic value comes from its refundability provisions: up to 25% of the current-year credit that remains after tax liability is reduced to zero is refundable, making it a powerful cash-generation tool for pre-revenue tech and biotech taxpayers.
California’s Generous Credit, With a Usage Cap
California offers a statutory, nonrefundable credit — 15% of QREs over a base, plus 24% on basic-research payments — that carries forward indefinitely. The catch is usage, not eligibility: California has repeatedly capped the total business credits a taxpayer may use in a year, and proposals would make a version of that limit permanent. For companies with large California credits, the planning question becomes which years the credit can be used, so timing and modeling matter as much as the headline rate.
Pennsylvania Offers a Credit You Can Sell
Other states use transferability rather than direct refundability to help taxpayers monetize unused incentives.
Pennsylvania allows qualifying R&D tax credits to be sold, providing a potential path to value for businesses that cannot currently absorb the credit against their own tax liability. The program is subject to its own application and administrative requirements. Its Technology Business Tax Certificate Transfer Program lets qualified, unprofitable technology and life-sciences companies sell unused R&D credits and net operating losses to profitable corporations for cash — generally around 80% or more of value, subject to a lifetime cap per business and an annual program pool. For a pre-revenue biotech burning cash, the program converts a paper benefit into runway.
Arizona’s High-Rate, Refundable Credit for Small Companies
Arizona offers one of the more generous first-tier rates — 24% on the first $2.5 million of QREs over a base, then 15% — and, uniquely, lets smaller companies (under 150 employees) receive up to 75% of the excess credit as a cash refund with advance approval from the Arizona Commerce Authority. Research conducted with a state university can provide additional benefits. The credit offers a rare combination of high rates and cash refundability, aimed at growing, not-yet-profitable companies.
Risk Considerations: When State R&D Credits Go Wrong
The State Cap Race and Missed Deadlines

Federal Elections Can Have State Consequences
The federal Section 280C reduced-credit election does not reduce a taxpayer’s state R&D credit, but it may affect the state income-tax calculation. Because states differ in their conformity to federal research-expense and credit provisions, the same federal election can produce different results across jurisdictions. Multistate taxpayers should therefore evaluate the combined federal and state impact rather than making the election based on the federal benefit alone.
Audit Scrutiny on Geographic Sourcing
State revenue departments aggressively audit the physical location of R&E activities. Remote work environments have complicated this. A developer performing services in Nevada for a Texas-based company generally cannot have their wages included in the Texas QRE pool.
Rather than a single residence test, state credits require a state-specific sourcing analysis by QRE category. Louisiana, for example, sources wages to residents who perform services in Louisiana, supplies to those consumed in Louisiana, computer-use expenses to computers located in Louisiana, and contract research to services performed in Louisiana. Hawaii and Florida similarly exclude out-of-state research expenses. Payroll and expense records must therefore map to work location, service location, supply consumption, computer location, and contract-research performance — not merely employee residence.
Common State-level R&D Pitfalls: What Business Owners Often Miss
- A loss year is not a lost credit. Refundable states such as Arizona, Nebraska, and Minnesota — and sellable-credit states such as Pennsylvania, New Jersey, and Kansas — turn research spending into cash even when no tax is owed. Pre-revenue startups can also offset up to $500,000 of federal payroll taxes per year with the federal credit.
- The credit usually lands on your personal return. For S corporations, partnerships, and LLCs, state R&D credits typically flow through to the owners. As such, it’s essential to coordinate the entity and individual filings to prevent the benefit from becoming stranded.
- You can often look back. Many states let you amend open tax years to claim credits you missed, providing money for companies that have been performing qualifying work without ever filing a study.
- It becomes a diligence item when you sell. R&D credits and carryforwards are assets a buyer will scrutinize; thin documentation can turn into a purchase-price reduction.
- Documentation is the whole game. Contemporaneous, project-level records tied to where the work physically happened are what survive a state audit — spreadsheets rebuilt years later rarely suffice.
